We have update server running on Lion server and all client computers are pointing to it. It works fine when you initiate the updates directly from the client but not when we are triggering the updates via Policy.
I get the following error.
Checking for policies triggered by "update"...
Gathering Policy Information from https://server.domain.org:8443//...
Executing Policy Install Apple Software Updates...
Installing all available Software Updates...
Cannot connect to http://server.domain.org. There may be a proxy in place.
Cannot install software updates. There may be a proxy in place.
Submitting log to https://server.domain.org:8443//...
We do not have any proxy in place on the server or the client computers.
I also verified that both file point to our server
/var/root/Library/Preferences/com.apple.SoftwareUpdate.plist
/Library/Preferences/com.apple.SoftwareUpdate.plist
Can anyone please help?

In the policy unstick the checkbox to install all updates, and in the advanced tab, fill in the following for command
softwareupdate --install --all

Thank You so much. I was trying to figure this out for weeks.
It was great now.
